Flash Loans Aren't the Villain — A Case for DeFi's Most Misunderstood Tool

Falling off a bike and scraping a knee doesn't usually send people looking to give up cycling. A partner's infidelity doesn't have to end someone's dating life for good. A plane crash doesn't lead societies to ground the aviation industry. In each case, the sensible response is to learn from what went wrong while still capturing the underlying benefit — convenience, companionship, mass transit.

That same logic should apply to flash loans, despite the prevailing "flash loans are bad" narrative circulating in crypto commentary.

Why the reputation is overblown

Mention flash loans to most people in the space and the immediate association is whale-sized arbitrage or headline-grabbing exploits. The latter sticks in people's minds because it happens often, and the two get tangled together in the retelling.

In practice, a successful arbitrage trade helps the broader DeFi ecosystem by narrowing pricing gaps for the same asset across different markets. Run that arbitrage through automated bots powered by flash loans, and the effect is the same optimization, just applied at scale. There's nothing inherently wrong with flash-loan arbitrage — it shouldn't be treated as some kind of ecosystem sin.

A historical parallel is useful here: 19th-century Britain's Victorian era is remembered for railways and civic architecture, genuine industrial progress. But that same growth also concentrated working-class populations around manufacturing hubs, and the resulting poverty and overcrowding gave organized crime room to flourish — pickpockets escalating into muggers as legitimate opportunity dried up.

Flash loans function similarly to how large VC-backed hedge funds operate in traditional finance — they simply grant short-term access to large pools of capital. Nearly every attack executed using a flash loan could, in theory, have been pulled off without one; the loan just makes the capital easier to reach.

What flash loans have done is draw a wide range of skilled developers, with wildly varying ethics, toward chasing outsized payouts. In a DeFi landscape already crowded with bots, front-runners, back-runners, private Telegram tip groups, and MEV extraction, it's unsurprising that some participants — miners included — turned their skills toward exploitation instead. Limited legitimate opportunity pushed some white hats toward grey-hat behavior, and pushed some grey hats further still. The string of flash-loan-enabled exploits recorded throughout the year is well documented elsewhere, so there's no need to revisit it here — but it's worth stating plainly that this dynamic, uncomfortable as it is, amounts to a net positive for the ecosystem.

A necessary stress test

Even as the Value protocol exploit — involving Akropolis, Origin, and Cheesebank — was actively unfolding at the time of writing, the case here is that this is exactly the kind of evolutionary pressure DeFi needs to work through on its way to becoming a durable, mature ecosystem.

Filtering out weak projects strengthens the space over the long run, leaving behind systems that have actually proven themselves under fire. It's a similar pattern to the wave of ERC-20 tokens that launched ICOs during the 2017 mania, many with growth trajectories and technical foundations that were never properly vetted and ultimately couldn't hold up. The 2020 DeFi boom produced a comparable surge of *.finance projects, but this time the permissionless, composable nature of DeFi means they're being continuously tested by actors across the entire hat spectrum.

Flash loans surface attack vectors earlier than they might otherwise appear, which in turn pressures teams to keep security central to how they build. Projects that fail to absorb the lessons of prior incidents tend not to survive; those that do usually emerge stronger for it. Not every exploited protocol can recover as cleanly as a scraped knee heals — but progress rarely comes without some breakage along the way. A widely circulated exchange between Twitter users Fiona Kobayashi and Alex Svanevik captured this exact sentiment at the time.

Beyond arbitrage

The conversation around flash loans tends to fixate on arbitrage and exploits, sidelining a set of legitimate use cases that get far less attention. Looking past the exploit headlines reveals a tool that, on balance, benefits the DeFi ecosystem considerably.

Take a borrower whose collateral is losing value fast: a flash-loan-powered self-liquidation lets them flash-repay their debt, swap the collateral into the debt asset, and use the proceeds to settle the loan — all for roughly 9 basis points plus gas, compared with a liquidation penalty of around 13%. Flash-loan collateral swaps serve a similar purpose, letting a user trade out underperforming collateral for an appreciating asset without manually unwinding a CDP or sourcing fresh capital elsewhere. Flash-powered refinancing extends the same idea, letting a loan migrate from one protocol to another in a single transaction.

Flash loans have also become one of the features drawing attention from traditional finance and centralized crypto players alike, particularly once user-facing tools like Furucombo and DefiSaver strip away the underlying technical complexity and put the same capabilities within reach of non-technical users. That accessibility is arguably one of the clearer paths toward mainstream DeFi adoption.

Weighing all of this, a fair assessment of flash loans has to account for both sides of the ledger rather than fixating on the exploit column. The balance between genuine progress and the friction it creates mirrors what's sometimes called the "Victorian Compromise" in that earlier historical context.

As more governments come to accept that money is inevitably going digital, more stablecoins pegged to other national currencies should follow — the euro, the yuan, and the ruble all eventually represented on-chain, cutting the FX exposure that currently comes from leaning so heavily on dollar-pegged stablecoins.

As governments roll out their own official blockchain-based currencies, anonymous, decentralized alternatives are likely to appear alongside them, leaving users to choose between an official digital euro, say, and a parallel version offering more financial sovereignty. Decentralized systems will keep sidestepping the legal and tax friction that governments would otherwise impose, leaving regulators chasing an increasingly abstract target. Official and anonymous versions of the same currency will end up circulating in parallel, with users moving between them as it suits them.

Flash loans stand out as one of DeFi's most distinctive mechanisms, and stablecoins are arguably the ideal asset for amplifying what they can do. The financial products that will matter most going forward are being built right now — and they're being built around stablecoins.
